All that happens is you control a Valve which lets more or less Hot water through the heating radiator inside the car ! When you turn on the blower it blows air through this and Hey Presto hot air !!!It is also a good idea to use the heater occasionally just to keep it from Gunking up if you leave it cold (Because I suspect in India you do not use the heater much)

And where's the water reservoir located.. is it the wiper tank ? What happens if there is inadequate or no water... will it make the heating coil blow?

Yes because the fan on your Logan is not fitted to the waterpump like on older cars
Yours is an electric Fan which in fact sometimes turns on after you switch off your motor dont worry about this as it is normal

Have you looked at some of the websites to acquaint yourself with how cars work ?
have a look
This should help you People may have laughed at your questions But I think its good that you show an interest on how it works so here is a website for you Put it to favorites and you could even print the stuff out
Enjoy this trip into the depths of your Car http://www.familycar.com/classroom/

One question I have is do we put AC button ON with Guage on extreme RED zone for one to get hottest possible air inside passenger compartment or there is not need to put the AC ON, simply put the FAN on.

AC = Air Cooling
That should answer your Question

is AC != Air Conditioning where there is a difference between cooling and conditioning

Ac turns on the air conditioner
turn it off and place the heater lever on red and air intake from outside turn on blower and when the engine is warm your Logan will heat up inside
